An Adjustable Rate Mortgage (ARM) is a loan where the interest rate changes based on market conditions. ARMs typically offer a fixed rate for an initial period, which can last from one month to 10 years. After this period, the rate adjusts according to an index. The main advantage of ARMs is the lower initial rate compared to fixed-rate mortgages, making it easier to afford a more expensive home.

ARMs have two main components: the “margin” and the “index.” The margin is a fixed percentage added to the index rate after the initial period. After the ARM adjusts, the lender adds the margin to the index rate and rounds it to the nearest 1/8 percent.

For example, a “3/1 ARM” with a 6.25% initial rate, a 2% initial cap, and a 6% lifetime cap could increase by up to 2% after three years, bringing the rate to 8.25%. The lifetime cap ensures that the rate won’t exceed 12.25%.

Some ARMs offer a conversion feature, allowing borrowers to switch from an adjustable rate to a fixed rate. This is usually at a slightly higher rate than the current market rate.
